I think you have got to think about what the area is currently being used for and what its potential is...
What you want is an area to be created that serves as a multi funtional area, where people can meet, be entertained, see a festival or watch a sporting event on a screen, etc etc etc (read post above)...
The present festival centre and its associated square already has a function, its where people go to to watch a play an opera or a musical! You don't see people at at the sydney opera house and its associated square, you don't see people meet at the arts centre in melbourne and its associated garden/square unless they are going to a show or are sightseers.
In my ultimate "vision" the festival centre and riverbank area should become a mixed residential/casino restaurant/cafe area to cater for those people that want to do just that. The area above the rail yards should be made into a mixed residential and an entertainment/walking strip should be created to services those (ala southgate, northgate in other states)
Vic square can be re-developed to be Unique, hip and happening in what is arguably the cities "cultural" meeting place, it is also big enough (provided the road going through it is closed off) to serve as a multi-functional Fed Square like area as i mentioned in above posts.
